I believe the "bad beat" has nothing to do with the actual progress of the hand, but rather that the woman MUCKED her hand. I'm pretty sure this makes them ineligible to win the bad beat jackpot (I've never played in a jackpot casino). So the bad beat is not that her hand is better than his, but that she made it impossible for him to earn the jackpot (which is, of course, much larger than the pot).
And because she mucked without properly tabling her hand, I would think she lost not only the jackpot, but the pot on the table too. So the guy presumably got the $500 pot, small consolation when he could have gotten many thousands. (And why the detail: "she racked up the rest of her chips," what she had left after covering all the bets he could make.)
That said, it sounds like an urban legend to me -- something that supposedly happened to a friend-of-a-friend (which means, of course, that it never happened).
